It also covers certain younger individuals who may have been diagnosed with a disability or specific medical conditions. Medicare can be a helpful financial support to cover diverse medical expenses in retirement. But while it helps cover many healthcare costs, it does not pay for everything. For example, long-term care and most dental care are not covered under Medicare.

The Medicare program is divided into four parts:

Part A (hospital insurance)

Part B (medical insurance)

Part C (Medicare Advantage)

Part D (prescription drug coverage)

The Medicare payroll tax was established in 1965 as part of the Medicare program created under the Social Security Act. Its primary purpose is to fund Medicare Part A. Medicare taxes were first collected in 1966 at a combined payroll tax rate of 0.7%, with employees and employers each contributing 0.35% of wages. Over the years, the Medicare tax rate has gradually increased to help support the growing costs of healthcare.

Now that you have a basic understanding of Medicare, you may be wondering whether you will need to payMedicare tax on your retirement income. The answer depends on a few factors. In most cases, you also will not have to pay Medicare tax on retirement income. But let’s back up a bit to understand what FICA is and how it is connected to Medicare.

Medicare tax is part of FICA, which stands for the Federal Insurance Contributions Act. FICA is a federal payroll tax. Since it is a payroll tax, it applies only to earned income. FICA tax is used to fund both Social Security benefits and Medicare.

When you talk about earned income, this basically refers to any amount of money you receive in exchange for work or services performed. For most people, FICA taxes apply to the following kinds of earned income:

W-2 wages from any type of employment

Business income

1099 contractor income

Other self-employment income

Here are the Medicare tax rates:

The standard Medicare tax rate is 2.9% of earned income, split equally between employers and employees.

For W-2 employees, the tax is again split equally:

1.45% is paid by the employee

1.45% is paid by the employer

Self-employed individuals pay the full 2.9% Medicare tax, which covers both the employee and employer share.

So, the long answer short is that since Medicare tax applies only to earned income, most retirement income is not subject to it. In retirement, your income is likely to come from the following sources:

401(k) withdrawals

Distributions from Traditional and Roth Individual Retirement Account (IRA)

Social Security retirement benefits

Pension income

Annuity income

Since none of these is earned income from employment, business, etc., you generally do not pay Medicare tax on them.

Medicare tax for high-income earners

Apart from the normal Medicare tax owed on earned income, such as wages, business income, self-employment income, and others, there is an additional Medicare tax that is specifically applied to high-income earners on certain investment income. This is known as the Net Investment Income Tax (NIIT). It is a 3.8% surtax that applies to investment income if your Modified Adjusted Gross Income (MAGI) exceeds certain thresholds for a given year.

Net investment income is the income you earn from your investments after deducting any fees, commissions, and other investment-related expenses. Your capital gains, dividends, interest income, passive investment income, rental income, royalty income, non-qualified annuity distributions, and income from financial trading activities are normally considered net investment income. However, wages, Social Security benefits, unemployment benefits, alimony, qualified distributions from 401(k)s and IRAs, life insurance proceeds, and income from active business investments are generally not considered net investment income for tax purposes. Proceeds from certain tax-exempt organizations and tax-exempt transactions are also excluded.

For 2026, the NIIT applies if your MAGI exceeds the following limits as per your tax filing status:

$200,000 for single filers

$200,000 for heads of household

$250,000 for married couples filing jointly

$125,000 for married couples filing separately

$250,000 for qualified widow(er) with dependent

Do note that the NIIT does not apply to all of your investment income. It only applies to your net investment income or the amount by which your MAGI exceeds the applicable limit, whichever is less.

While the NIIT is often referred to as an additional Medicare tax because it was introduced as part of the Affordable Care Act to help fund Medicare, it is separate from the Medicare tax under FICA. As a result, most retirees do not pay Medicare taxes on their retirement or investment income, although some higher-income individuals may owe the NIIT on qualifying investment earnings.

Additional 0.9% Medicare tax

Some high-income earners may have to pay an additional Medicare tax of 0.9%. Unlike the regular Medicare tax, which applies to most earned income, this additional tax is only charged on earnings above certain income thresholds.

It applies to Medicare wages, self-employment income, and Railroad Retirement Tax Act (RRTA) compensation. The additional Medicare tax applies once your earned income exceeds the following thresholds based on your filing status:

$200,000 for single filers

$200,000 for heads of household

$250,000 for married couples filing jointly

$125,000 for married couples filing separately

$200,000 for qualifying surviving spouses

If you earn both Medicare wages and self-employment income, the additional Medicare tax is calculated as per the following rules:

The tax is applied to any Medicare wages that exceed the applicable filing threshold, regardless of whether your employer withheld the correct amount.

Your filing threshold is reduced by the amount of Medicare wages you received (but not below zero).

The 0.9% additional Medicare tax is then applied to any self-employment income that exceeds the reduced threshold.

When do you not have to pay Medicare tax?

For most people earning below certain thresholds, FICA taxes do not apply to investment income. You generally do not pay Medicare or Social Security taxes on the money your investments generate. This includes capital gains, interest income, and dividends.

FICA taxes are paid when you earn the money, not when you invest it or withdraw it later. For example, if you contribute to a pre-tax retirement account, such as a 401(k), you still pay FICA taxes on those contributions. The tax benefit applies only to your federal income tax, not to Social Security or Medicare taxes.

Who pays Medicare tax?

Medicare tax is a mandatory payroll tax for most workers and employers because it helps fund the Medicare program. So, most workers in the United States are required to pay Medicare tax. This includes the following groups:

Full-time, part-time, and temporary employees

Self-employed individuals

Employers

Most employees have Medicare tax automatically withheld from their paychecks. The employer is usually responsible for withholding Medicare tax from the employees’ wages. Employers must also match the Medicare tax paid by their employees by contributing an equal amount. However, when self-employed individuals pay Medicare tax, they must pay both the employee and employer portions of Medicare tax through self-employment tax. They must pay a total Medicare tax rate of 2.9% on their net earnings. If their income exceeds the applicable threshold, they may also owe the Additional Medicare Tax of 0.9% on qualifying earnings.

Who does not pay Medicare tax?

Medicare tax does not apply to certain religious groups. Some foreign workers who are classified as non-resident aliens for tax purposes may also not have to pay Medicare tax. For better retirement tax planning, it is advised to consult with a financial advisor to understand if you qualify for a tax exemption.

What happens if you are still working after retirement?

While most retirees do not have to pay Medicare tax on retirement income, some may have to. If you stop working in retirement and your income comes from your investments, you will likely be exempt from paying Medicare tax.

However, if you continue working after retirement and earn wages or self-employment income, you will have to pay FICA taxes, too, including Medicare tax, on those earnings. The rule applies even if you are 65 or older and have already enrolled in Medicare. As long as you are employed and receiving earned income, Medicare taxes will continue to be withheld from your paycheck if you are an employee. If you are self-employed, you must continue paying Medicare tax through the self-employment tax.

There is no exemption from Medicare payroll taxes simply because you have retired, started receiving Social Security benefits, or enrolled in Medicare. Medicare tax is levied on your earned income. Once you stop working and no longer receive earned income, you stop paying Medicare payroll taxes. However, if you return to work or continue working in retirement, Medicare taxes will apply to your earnings. If applicable, you may also have to pay the additional Medicare tax for higher-income earners.

Planning retirement income taxes

It is important to understand what taxes you may have to pay in retirement and when they apply so you can plan your retirement income more effectively. Retirement income can be subject to different types of taxes depending on where it comes from. For example, you may have to pay taxes on investment income, capital gains, certain retirement account withdrawals, and even Social Security benefits in some cases.

Medicare tax is generally not one of the taxes you will pay after retirement if you have stopped working, since it only applies to earned income. However, if you continue working during retirement and earn wages or self-employment income, you will still have to pay Medicare taxes on those earnings. In addition, if your income exceeds the applicable threshold, you may also be subject to the additional Medicare tax or the NIIT.

You may consider speaking with a financial advisor.
